Might look into that. However I still get the invalid user error.

userdb now says: te@kallisti.net.nz mail=/var/spool/virtualmail/te@kallisti.net.nz,uid=8,gid=8,home=/var/spool/virtualmail (on one line, and I ran makeuserdb)

Wrong format. Commas are not used as field delimiters.

See the userdb man page for the correct format.
