Which version of the designer are you using? Try updating to the latest version, maybe it helps. Also are there any other applications accessing the file or folder. If the file is locked the designer cannot read the file. Maybe you could also check if the designer is working properly by extracting the source of one random gadget and trying to open it in the designer.

Sorry, should have said. Yes I checked it with the Visual Studio xml viewer and it seems quite wellformed. Now here is the really odd bit: I then tried creating a new gadget and seeing if it opened. I wanted to see if it could open the most basic unaltered form of xml that a gadget can take. The designer creates the folder for the gadget and the initial files for the gadget including the manifest and then when trying to open it (straight afterwards of course, so that you can start working on the new gadget) it gives the same error!!
